How does the compression work?

Each page is re-rendered as a JPEG image at the quality you choose. That makes scans and image-heavy PDFs much smaller, but text is no longer selectable in the output.

How much smaller will my PDF get?

It depends on the source: image-heavy PDFs and scans often shrink 50–80%, while already-optimized text PDFs may not shrink at all.
